want to know which is the best simulation software to simulate microcontrollers in virtual environment alongwith its connected virtual parts like LEDs, Displays etc. And where to get it?

Have you tried PICSIM?
It emulates a microcontroller, the peripherals and timers.
The simulator architecture supports implementation of external elements in C language. -

I was looking for a simulation software for 8051 uC. So far I was not able to get one. The ones available are very costly.

yes check with EdSim51...it will help u to test ur code with actually implementing it on the hardware.... u can check step by step implementation of ur code with this
